This paper examines how expectations about the future events plays a role as a driving force behind business cycle. There are two exogenous shocks in the economy, i.e., technology shock and government expenditure shock. The idea is that news about a shock in the foreseeable future can induce different reactions from the economic agents even without an actual realization of such event by affecting their expectation-forming behavior. The paper first builds a simple economy and finds a steady state equilibrium by solving the system of simultaneous equations. After introducing the news shocks to the economy, the paper explicitly writes down the policy function for key economic variables in order to examine their responses to the news shock. Finally, a simulation is conducted regarding the news-driven business cycles. The study results show that expectation-driven shocks can actually induce a positive comovement among the consumption, investment, employment, and output. It is also shown that the shocks generate trade balance fluctuations in the opposite direction of the output level.
