The purpose of this study is to analyze the effect of abnormal audit hours and abnormal audit fees on the likelihood of prior period error corrections. We use gain/loss on prior period error corrections as the quality of financial reports. Gain/loss on prior period error corrections may be a direct proxy for the quality of financial reports not only because they have no measurement error problems, but also indicate actual errors in the past financial information.
We employ abnormal audit hours and abnormal audit hours as audit quality since audit hours and fees are affected by the size and complexity of auditees. We expect the more abnormal audit hours, the higher audit quality since more audit effort allows auditors to maintain a high level of assurance. On the other hand, we expect the higher abnormal audit fees, the lower audit quality since there is a high economic dependency between auditor and their clients.
Empirical results show that the likelihood of prior period error corrections is negatively related to abnormal audit hours. This indicates that the quality of financial reports is higher when audit quality is higher by extra audit hours made by auditors. In addition, the likelihood of prior period error corrections is positively related to abnormal audit fees. This implies that the quality of financial reports decreases as the economic bond between auditors and auditees becomes stronger. Further analyses exhibit that the negative relation of the likelihood of prior period error corrections with abnormal audit hours and the positive relation with abnormal audit fees are observed only for the cases that gain/loss on prior period error corrections was reflected in the income statement and/or the cases that prior period error corrections increased earnings.
This study makes several contributions to the existing literature. First, we make a clear distinction between quality of financial reporting and audit quality, which was interchangeably used in prior studies. Second, we employ abnormal audit hours and abnormal audit fees as proxies for audit quality, which can be used in other contexts to address audit quality-related issues. Third, the results provide financial statement users and regulators with the policy implications such as abnormal audit hours as an indication of audit quality and abnormal audit fees as an economic bon between auditors and their clients.
