This paper studies how a monopolist differentiates its product using a simple model with two types of subscribers (l and h) on one side of the market. Through a media outlet (subscribers and advertisers), the monopolist provides the content along with the advertising. While subscriber h obtains a higher marginal benefit of content than subscriber l, subscriber h obtains a lower marginal benefit for advertising than subscriber l. Contrary to most literature, we assume that subscriber l appreciates advertising. As for product differentiation, in addition to the bundled commodity (the content along with advertising), the firm can provide the commodity without advertising. In this environment, we obtain the following results: The monopolist's incentive to differentiate its product is aligned with a social planner's incentive when subscriber h’s gross utility is greater than subscriber l’s gross utility and the proportion of subscriber l is not lower than a critical value. In contrast, when subscriber h’s gross utility is less than subscriber l’s gross utility, the monopolist may have an incentive to over-differentiate its product relative to the social optimal level. The reason is that the increase in monopolist’s profit through product differentiation is greater than that of social welfare through product differentiation.
