By employing nonlinear estimation of Smooth Transition Autoregressive (orSTAR) model, this study analyzes the relationship between aggregate stock return and different income cohorts’ consumption in Korea. It is known that the stock affects consumption through the ‘equity wealth effect’. However the differentiated equity wealth effect over different income cohorts is not empirically tested yet.
After estimating stock return and different income cohorts’ consumptions’ nonlinear properties using STAR model, we extend the estimation with nonlinear Granger causality tests between variables. According to the results, the nonlinearcausality test shows implied equity wealth effect while simple linear causality test does not. Particularly the nonlinear test detects different equity wealth effect for different income cohorts. The low and middle income cohort’s consumption is significantly Granger caused by the stock return but the high income cohort’s consumption is not.
