[Purpose] his study examines the effect of overinvestment on stock price crash risk. Managers’ agency costs related to crash risks could not only come from the opacity of financial reporting, but also from the inefficiency in the consumption of real resources (Benmelech et al., 2010).
[Methodology] In order to achieve the purpose of the study, 4,803(firm-year) data were extracted and analyzed for listed companies in KSE market, non-financial companies, which were settled in the period from 2004 to December 2015. The analysis model was verified by adding some variables based on McNichols and Stubben (2008) and Hutton et al.(2009).
[Findings] First, we report that overinvestment increases stock price crash risk. Next, we further report that the effect of overinvestment on stock price crash risk significantly increases in R&D investing firms. Third, we find that the impact of overinvestment on crash is stronger in information environments where they are challenged by higher information asymmetry. Finally, we show that under the chaebol governance system, overinvestment will significantly increase stock price crash.
[Implications] This study provides comprehensive evidence regarding the effect of overinvestment on stock price crash by examining the various factors such as investment type, information environment, and governance. Further, this paper performed more in-depth study by analyzing how overinvestment affects stock price crash when losses are more likely to be realized.
